Option 1, I think, is too far-fetched and risky. There would be substantial reliability issues using HDs that small to run an OS. We've all heard many nightmare-ish stories about people trying to bring their home computer to work, booting via iPod. Nonetheless, this seems like the most likely option for the use of a HDD.
Option 2, if this is the case, you already have a full-sized (i.e. reliable) HDD in your computer, which is connected to the internet, (i.e. iTS) for content. Why would you even need a HD in the box? Basically, Apple would be spending money on MicroDrives which don't have a reliable life-span and take up valuable space inside the box and for what? PLUS, with iTunes DRM, you are limited to the number of copies you can make on devices you own. So an HD in the iTV would eat up one of those copies for any of the media you would choose to load onto it.

In my experience, video on demand is exactly what younger kids want. My boys (3 and 5, so not that far off your model family) watch more than their share of TV, but they tend to be quite "clumpy" in what they watch since they've grown up with PVRs all their life, they tend to watch lots of the same show, and rewatch things over and over. For instance tonight we were treated to 3 back-to-back episodes of "The Batman" from a recently released DVD and one episode of "Teen Titans" from the TiVo. I don't have to keep buying those shows, since once purchased or recorded, I have them. Tomorrow will be the younger one's choice, so my guess is we get to watch the Wiggles on DVD for the umpteenth time.
I do buy some shows on DVD of from iTunes just to get them off the PVR, to reward the content provider for things we enjoy, and create some space for new stuff to be recorded. For instance I bought two seasons worth of Dora The Explorer (49 shows) for $60.This works out to an average cost per episode of $1.22. On DVD they sell 4 episodes for $10-$16 which means a minimum cost per episode of $2.50, and up to $4. I no longer have to TiVo these and have them at my fingertips.
You're also still way off on your prices. The "multi-pass" for The Daily Show or Colbert is $9.99 for 16 shows (i.e. 4 weeks Monday-Thursday). You don't pay $2/show for them unless you're a masochist. Note also that you don't pay anything for half of the year since they are in reruns about half the time, so it works out to ~$60/year per show. (BTW What's the third TDS show? I guess I haven't been watching lately. :o)
News and sports are a completely different matter though.

You're right, my pricing was way off. When I originally calculated $150/month I was counting hours of TV multiplied by $2. Meaning I forgot to take into account season and multi-passes. Plus, when I was figuring daily shows I forgot to drop the weekends. :o
Either way, I am still willing to bet for a large family, cable is significantly cheaper (especially when you take into account all the TV watched for "background noise" (such as the food network)).
Plus the lack of news and sports and many, many TV shows would be a huge turnoff for a lot of customers.

Although it's an eye opener to know that itunes itself is what wraps the music with DRM. I'd have thought the music was already DRM'd on the server. But I can see why apple chose that route, so that to get DRM'd songs onto an ipod, you would have to use itunes. I bet they never thought someone would bypass the itunes interface (kind of shortsighted if you ask me, this should have been anticipated).
One way around this problem would be to store the music in an encoded format and have itunes decode the music and wrap in DRM.
Unfortunately, that can be bypassed too. A competent enough person (example DVD jon) could intercept the process between decode and before DRM wrapping and deliver the music. Another way would be for itunes server to request itunes to send a key and then use that key to add DRM to the music on server before delivering to user, although then you could build a player that intercepted the key and uses it to remove the DRM.

The application called PyMusique (http://fuware.nanocrew.net/pymusique/) acts as a front end for the iTunes Music Store and allows users to preview iTunes songs, signup for an account, buy songs and redownload songs that were bought with PyMusique.
The most notable twist is this quote from Jon Johansen ("DVD Jon"), one of the authors of the application:

Once again my mind has been boggled on the Rachel Maddow show. Tonight she is talking about the problems at shutdown Japanese reactors, reactors that I think were shutdown before the earthquake, not problems with the reactors themselves, but problems with the HUGE POOLS of spent fuel rods, with accumulations of fuel rods in far larger amounts than what is found in an individual reactor. According to her, they need to be cooled for up to ten years before they can be put into dry storage. Having lost their cooling water they could be more dangerous than a reactor cause of the quantity of rods and they are heating up and causing explosions potentially releasing radioactive particles into the environment.
Based on what I said in post #193. Nuclear Reactors can never be truly shutdown. *Without* a continuous flow of cooling water they become dangerous and self destructive very quickly. costs are all over the place here... on one hand the core 2 extreme is more expensive than a wood crest...but on the other the woodie is more expensive since there;s 2 and a more specialized logic board. what do I think will happen? I wouldn't be surprised to see a single woody system, just to save costs by having one type of LB/RAM, and larger quantities of the same processor to keep costs and logistics manageable.

And not just agreed passively, but EXPLICITLY agreed to those terms, and now you are breaking your word. How is that not morally wrong? If you didn't accept the terms presented, then there is no reason you should have agreed to them. It nullifies your power to complain. You said, "I don't think this business model is right" in your head, but clicked "I agree to these terms and conditions" anyway. Then you decide that the terms are inconvenient for you. Now you are breaking those terms, which in addition to being illegal on two fronts (copyright law and a legal TOS contract), is breaking your word. There's no way to construe that as morally sound.
To your final point, I agree that the quality of music sold is inferior, and most who would agree don't use the iTMS anyway. I use it for the incidental track that I like and come across randomly from various artists or that sounds good in the preview.
